Definition

An OTC derivative where two parties exchange interest rate payments — one pays fixed and receives floating, the other pays floating and receives fixed — on a notional principal amount.

Example

A corporation with a floating-rate loan entered an interest rate swap to pay 4% fixed and receive SOFR floating, converting their variable cost to a predictable fixed payment.
